Does my Xbox 360 need to be set a certain way to add on another player in minecraft?

You need to be playing in HD. That is, you need to be using an HDMI cable or component (red/green/blue) video cables. If you're using the yellow video cable, that's SD, and you can't play Minecraft multiplayer like that.
